As icon is an object which is a property of a shortcut, folder or executable. Icons many not be placed in icons but may be associated with a folder, shortcut or executable using the method you correctly explained.

I have 2, one is the Recycle Ben the other is “Desktop Junk”. First thing you might want to do is to delete most on the icons as the programs are in you “program file” in the “start up menu”.
After you remove most of them (delete) you can right click on an open area of the desk top, put your mouse over “New” and a drop down menu will open. Click on the “folder” icon, this will open a new folder. You can label it with “Desktop Junk” like I did or whatever you like.
Now right click on it and drag it to an empty area of the desk top. Right click and then move the mouse over any remaining icons to highlight them. Release the right button and click and hold on the left mouse button and drag the files/folders to the new folder and drop them into it.

I can see you're included in those who don't know what an icon is.
An icon is limited in size and there are several size limitations.
I certainly couldn't use my 3 meg raw photo as an icon, I would have to reduce it in size, format, etc... So NO not any image can be an icon, but many images can be made into icons.
And you're actually not placing a icon inside an icon.
On computer displays, a computer icon is a small pictogram. Icons have been used to supplement the normal alphanumerics of the computer. Modern computers now can handle bitmapped graphics on the display terminal, so the icons are widely used to assist users.
A computer icon usually ranges from 16 by 16 pixels up to 128 by 128 pixels. Some operating systems feature icons up to 512 by 512 pixels. When the graphical output device has a smaller size, the icon size is small. Vision-impaired users (due to such conditions as poor lighting, tired eyes, medical impairments, bright backgrounds, or color blindness) may need to utilize the self-selected icon size options.

I guess by posting in BOLD you were attributing the definition of a computer icon to Wiki from whence you apparently got it.

Also..
You can create a folder, drop all the Icons in there plus other folders. Then you drag that folder to the side of the screen and it becomes a toolbar much like the taskbar at the bottom. It can auto hide and pops up when you mouse over to it.

Right click on the new folder and you can change the icon to something other than the Windows folder icon.
that's the way I do it but haven't read the rest of the responses yet.

As a couple of folks have pointed out... simply "Right-click" anywhere on the desktop screen and then select "NEW" ... and then select "FOLDER"..
Once the new ICON of a folder is there... simply "Click,Drag and Drop" anything else on the desktop screen over to the new folder icon..
Now ... if you don't like the ICON of a file folder... simply "Right-click" on that new folder icon and then click on "Properties" and the click on "Change Icon"
A small window will pop up with dozens of icons to chose from..

I started using a program free called 8startup. I put all my icons in it and bring it up with (ctrl windows). Others like Launcher. If you have Vista (I'm not going back to see if you do), the windows click will bring up search, just key in what you want to run. For instance, keying in "word" brings up ms word.
